Yes, if you do the nlite thingy, you can just burn that nlite XP on the CD and run the installation from there. You just need to set it to boot up the CD ROM drive by hitting ESC when you boot up the system.
Remember to delete ALL 4 partitions on the eeePC or else you face problem with the Windows installation. After you install Windows, the next thing to do is to run the eeePC utility CD to add in all the necessary drivers.

You can just install XP without nLiting, but it will occupy most of the 4GB.

You can run nLite without a CD-ROM drive. Visit http://www.nliteos.com/ if you aren't sure what nLite is :).

Check out http://wiki.eeeuser.com/windowsxpusb .
Basically, you need a CDROM on your desktop/laptop pc where you run nLite, you will need to get the Windows installer CD into a folder on your computer. After which follow the instruction on the above link to copy the nLite'd version of Windows XP installer to the thumbdrive.
For using nLite check out http://wiki.eeeuser.com/howto:nlitexp
