U can't directly set. Usually ringtones are in .m4r format and have to be converted first before saving and transferring it as a ringtone in iTunes. Once it's synced, go to settings in the iPhone to set it as your ringtone, it should appear there.

At least that's how I always transfer them.

You currently can only do so if you device is Jailbroken.
The App name is AnyRing.
